I've tried with several of Sherpya's Windows builds (r30369, r32674 and r33574) as well as my own from r33647 and the result is the same with all of them.
The screenshot was taken from a video made with the following args:
mencoder inputfile.mkv -o vid.avi -nosound -ovc lavc

I should have mentioned that I tried spuaa but it made no difference; at 4 it was a blurred version of the same thing, and at 3 it was the same.
I didn't try lower values, though.

Mencoder didn't process palette for embedded vobsubs.
Fixed in SVN r433665.

i wonder if -spuaa would help , or if thats mplayer only option?
